Does Allegiant Travel (NASDAQ:ALGT) Have A Healthy Balance Sheet?
David Iben put it well when he said, ‘Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.’ It’s only natural to consider a company’s balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Allegiant Travel Company (NASDAQ:ALGT) makes use of debt. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Generally speaking, debt only becomes a real problem when a company can’t easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can’t fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. By replacing dilution, though, debt can be an extremely good tool for businesses that need capital to invest in growth at high rates of return. What Is Allegiant Travel’s Debt?
You can click the graphic below for the historical numbers, but it shows that as of June 2024 Allegiant Travel had US$1.78b of debt, an increase on US$1.69b, over one year. However, because it has a cash reserve of US$791.9m, its net debt is less, at about US$984.2m.
A Look At Allegiant Travel’s Liabilities
The latest balance sheet data shows that Allegiant Travel had liabilities of US$1.32b due within a year, and liabilities of US$2.25b falling due after that. Offsetting these obligations, it had cash of US$791.9m as well as receivables valued at US$76.5m due within 12 months. So its liabilities total US$2.70b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the US$761.7m company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. At the end of the day, Allegiant Travel would probably need a major re-capitalization if its creditors were to demand repayment.
In order to size up a company’s debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.
While we wouldn’t worry about Allegiant Travel’s net debt to EBITDA ratio of 3.4, we think its super-low interest cover of 2.0 times is a sign of high leverage. In large part that’s due to the company’s significant depreciation and amortisation charges, which arguably mean its EBITDA is a very generous measure of earnings, and its debt may be more of a burden than it first appears. So shareholders should probably be aware that interest expenses appear to have really impacted the business lately. Even worse, Allegiant Travel saw its EBIT tank 62% over the last 12 months. If earnings keep going like that over the long term, it has a snowball’s chance in hell of paying off that debt. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Allegiant Travel can strengthen its balance sheet over time. Finally, a business needs free cash flow to pay off debt; accounting profits just don’t cut it. So we always check how much of that EBIT is translated into free cash flow. Over the last three years, Allegiant Travel saw substantial negative free cash flow, in total. While that may be a result of expenditure for growth, it does make the debt far more risky.
Our View
On the face of it, Allegiant Travel’s EBIT growth rate left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. And furthermore, its interest cover also fails to instill confidence. Considering everything we’ve mentioned above, it’s fair to say that Allegiant Travel is carrying heavy debt load. If you harvest honey without a bee suit, you risk getting stung, so we’d probably stay away from this particular stock. When analysing debt levels, the balance sheet is the obvious place to start.
